1Q FY27/3: Catalogue Compounds, Conversion Unproven

Thesis Refresher

The primer framed Capcom ($9697.T) as a penetration problem. The catalogue engine works. FY26/3 closed with 83.7% of 59.07m units coming from titles released in prior years, on an operating margin held within 24 basis points of the year before while the investment footprint broadened across PC infrastructure, media production and brand penetration. What follows depends on whether that mechanism scales across FY27/3 to FY29/3, with management's 100m annual unit goal standing as the ceiling the horizon is positioned against rather than a forecast inside it.

This is the first update. 1Q FY27/3, the quarter ended 30 June 2026 and reported 28 July 2026, is the first period in which any of the seven watch conditions could be read.

Capcom's first quarter is structurally its most profitable, so the comparison that carries information is against the same quarter rather than against the annual plan. Gross margin moved 1.1 points, not the twelve a comparison against the FY26/3 full year would produce. The operating margin moved 4.2 points. Both are increases on an already high base.

Two items sitting below the operating line account for most of the distance between operating growth of 66.9% and ordinary growth of 81.1%. Social contribution expenses fell to ¥8m from ¥1,223m as the Osaka Expo commitment ended, and foreign exchange losses fell to ¥123m from ¥733m. A higher effective tax rate then absorbed part of the gain, which is why profit attributable to owners grew more slowly than ordinary profit.

Digital Contents supplied 85.8% of segment operating profit and all of the growth. The other three segments each fell on profit, and Amusement Equipments fell on both lines: Biohazard RE:3 sold 17,000 units in the quarter against a full-year plan of four machines and 53,000 units, so three machines and 36,000 units remain to be delivered.

Management left every full-year line unchanged on 28 July. Operating profit reached 49.5% of the plan in a quarter that a year earlier delivered 32.7% of the eventual full year. Two readings fit and the filing settles neither. Management is holding a conservative plan, or the remaining three quarters carry a cost base the first did not.

The Recognition Overlay

Capcom defers part of a title's launch revenue until the free downloadable content promised with it ships. The deferral is real revenue moved between periods, and across the last two reporting cycles it has moved enough to reverse the direction of the headline.

Deferral figures are the P&L revenue effect disclosed in the Digital Contents section of the earnings presentation, which is the only basis on which two periods are comparable.
The operating profit adjustment assumes the deferred revenue carries no incremental cost on recognition, because the development cost was taken when the title shipped. Capcom discloses no cost split, so the adjustment is a ceiling.

The FY26/3 year and the June quarter point in opposite directions, and both point away from the headline. FY25/3 revenue was suppressed by a ¥19.8bn deferral taken as Monster Hunter Wilds shipped in February 2025. FY26/3 was then flattered by ¥12.3bn of recognition as that content landed. Read on a sell-through basis, the year in which the primer was written grew 15.2% as reported and shrank 3.3% underneath.

The June quarter runs the other way. Recognition of ¥7.7bn is smaller than the ¥9.0bn the same quarter carried a year earlier, so stripping the deferral from both periods raises revenue growth rather than lowering it. Under the zero-incremental-cost assumption used here, the same is true of operating profit. The quarter is stronger than it reports, not weaker.

Three separate figures describe this mechanism and none of them match. The presentation gives a ¥7.7bn revenue effect for the quarter, the balance sheet liability fell ¥8,467m, and for FY26/3 the cash flow statement recorded ¥11,697m against a balance sheet movement of ¥11,525m and a presentation figure of ¥12,300m. The revenue effect governs revenue analysis and the cash flow figure governs cash analysis. Substituting one for the other produces the error this section exists to prevent.

The balance now stands at ¥598m against ¥9,065m in March. Recognition of previously deferred revenue can no longer materially flatter a quarter. Fresh deferral can still depress one, and Onimusha: Way of the Sword launches on 4 September, inside the second quarter. The distortion has closed in one direction only.

This overlay carries no traffic light and no threshold. No watch condition in the primer tests revenue recognition, and it is the single largest determinant of how any Capcom period reads. It is reported here every quarter as a standing layer until the FY27/3 restatement decides whether to formalise it as a condition.

What the Price Requires

The primer carried no quantitative treatment. A reverse discounted cash flow now exists, and at ¥4,180 it produces two readings of the same price that disagree in a way worth stating plainly.

Solved at a 5.615% WACC, built from a 2.86% JGB yield, a 5.8% Japan equity risk premium and a beta of 0.475.
The revenue CAGR solve holds the operating margin at the FY27/3 plan level throughout. The margin solve holds the revenue path. Neither is a decomposition of what the market believes. Each is a value the price is consistent with.
The best-in-record column shows the FY23/3 operating margin, the FY22/3 to FY26/3 revenue CAGR, and FY26/3 units.

On margin the price is demanding. A terminal operating margin of 46.13% sits 5.8 points above the best year in the record and 6.6 points above the plan, and Capcom's margin has moved less than three points across five years. A business whose margin is that stable does not deliver a six-point step and hold it.

On the revenue growth rate alone, the price looks undemanding. A revenue CAGR of 8.82% runs well below the 15.42% Capcom actually compounded at over the previous four years, and only 1.3 points above the plan year.

What reconciles the two is the third row. Blended revenue per unit has been flat for five years, and holding it flat is the load-bearing assumption behind what follows. On that basis 8.82% revenue growth requires roughly 98m annual units by FY32/3. Management's stated long-term goal is 100m. That goal carries no date in any disclosure, and on this arithmetic the price has supplied one.

The two solves describe alternative ways of underwriting the same price rather than a single composite claim. Hold growth down and the price requires a margin Capcom has never produced. Hold margin at plan and the required growth is historically ordinary, but it takes annual units to roughly 98m.

Two cautions attach to both numbers. The terminal carries 80.8% of total value, so each is a statement about embedded expectations rather than a target. And the discount rate does more work here than any operating assumption: at a beta of 0.85 rather than 0.475 the required terminal margin becomes 70.34%, because the terminal denominator nearly halves. The 0.46 to 0.49 range moves it only 1.8 points, so the supplied beta is precise enough to work with, but the sensitivity outside that range is wider than anything the business could do. That makes this reverse discounted cash flow useful primarily as an expectations map rather than as a statement of intrinsic value.

Roughly ¥409 per share, 9.8% of the market capitalisation, is net cash and securities rather than the operating business.

C1: Catalogue conversion on recent releases

🟡 Developing → The title the condition is built on did not appear in the disclosure that would test it.

Capcom publishes a ten-title unit ranking each quarter. Monster Hunter Wilds is not on it, which places its quarterly units below 0.71m but says nothing more precise. The condition is censored rather than unread, and the censoring falls on exactly the title the thesis needs measured.

Monster Hunter Wilds, released February 2025 at 11.42m lifetime as of March 2026, does not appear. Its quarterly units are therefore below 0.71m.

Management stated that technical enhancements have led to sales for Wilds improving, and that the announcement of Monster Hunter Wilds: Ascendance, a large expansion carrying a 2027 window, drew a response alongside pricing measures. Both are directional statements without a figure attached.

The benchmark also moved. The primer tests Wilds against Monster Hunter Rise at 18.69m. Management now states the aim is to drive Wilds beyond Monster Hunter: World, which the same ranking puts at 30.45m. That is a materially harder test than the one the condition was written against, and it is logged as a proposed refinement rather than adopted here.

C2: Operating profit growth continuity

🟢 Affirmed ↑ The streak is not in question this quarter, and the like-for-like read is stronger than the headline.

Operating profit reached 49.5% of the full-year plan in a quarter that a year earlier delivered 32.7% of the eventual full year. The recognition overlay above shows the deferral running through this quarter is smaller than the one running through the comparative. That comparison is clean on revenue, because both figures are disclosed. On operating profit it rests on the zero-incremental-cost assumption stated in the overlay, so the 113.8% is a modelled figure rather than a disclosed one.

Every leg of this condition is disclosed quarterly and every leg is tracking ahead. The only reservation is arithmetic rather than analytical. A first quarter cannot establish a full year, and Capcom's decision to leave the plan unchanged means the company itself is not treating the quarter as a run-rate.

C3: PC platform share trajectory

🟢 Affirmed ↑ The plateau visible in the annual data does not survive the quarterly series.

The primer read a plateau into FY26/3, where PC share moved from 54.4% to 54.5% and PC unit growth decelerated from 30.6% to 14.0%. On annual data that reading was correct. The quarterly series shows something different.

The comparison that matters is first quarter against first quarter. Capcom's opening quarter runs roughly four points above its own annual PC share in both observed years, so measuring 60.4% against the 54.5% annual figure overstates the move. Against the same quarter a year earlier the share rose 2.2 points, and PC units rose 74.4%.

Digital share fell 1.9 points to 93.3%, which still clears the condition's floor. The cause is visible and benign. Physical units rose 133.8% because PRAGMATA launched, and a new release carries a physical mix an established catalogue does not. Management stated that approximately 90% of unit sales are digital and that it does not anticipate significant impact from the shrinking physical market. Emerging-market disclosure has not appeared as a discrete reporting category, which is one of the condition's strengthening triggers left unmet.

C4: Catalogue-to-new-release composition

Catalogue units reached 40.1% of the full-year plan in the first quarter. Management attributed the strength to the Resident Evil series, and the ranking above supports that directly: seven of the ten titles are Resident Evil entries, and five of those were released more than five years ago.

Catalogue share of 89.3% sits above the primer's 75% to 85% band. That reads as a breach and is not one. The prior-year first quarter ran 94.4%, so the year-on-year movement is toward the band rather than away from it, and first quarters carry thin new-release slates by construction. The condition exists to catch catalogue share rising because new releases collapsed. New release units rose 222.8%.

PRAGMATA delivered 2.51m units in its launch quarter, which management stated exceeded expectations. That bears on more than this condition. The primer identified PRAGMATA as the weakest element of the FY27/3 slate precisely because a brand-new intellectual property has no existing franchise to reactivate, so layer one operates only weakly on it.

C5: Capital deployment discipline

🟡 Developing ↑ Three observable legs clear. The margin leg is longitudinal by construction and one quarter cannot read it.

Digital Contents supplied 85.8% of segment operating profit against the condition's 80% floor. Work-in-progress for game software rose ¥1,881m to ¥56,510m in a quarter when PRAGMATA released, so the pipeline behind the release is being refilled faster than the release drew it down. Media assets rose ¥385m to ¥10,294m with no impairment taken.

The margin leg is why this condition does not go green. The operating margin cleared the plan by nearly nineteen points, and that carries almost no information, because the first quarter is structurally Capcom's most profitable and because recognition timing flatters it. The condition asks whether the margin envelope holds as the investment footprint broadens across three years. A single quarter cannot answer a question posed over three. Grading the three measurable legs while the fourth stays untested would tell the reader the thesis is supported on a risk nobody measured, and the standard that holds C1 and B at Developing applies here too.

This condition also carries a correction. The primer anchors it on an FY26/3 operating margin of 39.6%. The filing reports 38.54%. The anchor is restated in the Thesis Standing section below.

A: Media execution producing game-side catalogue uplift

🟡 Developing ↑ The named test remains dormant while the mechanism behind it fired again on a different asset.

The live-action Street Fighter film releases on 16 October 2026, inside the third quarter, so no game-side response exists to measure. Management stated that user reactions to promotional trailers have been favourable and that it will continue to monitor the impact on game sales.

Season two of the Devil May Cry animated series began streaming in May. Devil May Cry 5 sold 1.29m units in the quarter to reach 14.24m lifetime, and management attributed that to pricing strategies carried out together with the launch of the animated content. A title released in March 2019 placed fourth in the quarterly ranking.

That is the third observation of media coordination producing measurable unit response, and it does not test the proposition this condition names. The Devil May Cry anime is a licensed production carrying limited balance sheet exposure. The Street Fighter film is Capcom-financed with ¥10,294m behind it. The mechanism is corroborated. The capital structure question the condition was written to answer is untouched, which is what holds the status at Developing.

B: Monster Hunter Wilds technical remediation

🟡 Developing → Remediation language persists, and it now carries a forward commitment.

Management stated that ongoing enhancements to technical performance have led to sales improving, and that it plans to continue improving the game's technical performance. The condition asks for a transition from active remediation to a maintenance posture. A stated intention to keep remediating is the opposite of that transition, though it does not yet trigger the off-track test, which requires the language to persist into FY28/3.

The trajectory leg is censored by the ranking cut described under C1. Neither leg has moved toward a pass, and neither has failed.

Thesis Standing

The compounding half of the thesis is working better than the primer's own conditions required, and the conversion half is not yet measurable. That split is the state of the case after one quarter.

The second clause matters more, and it is not a statement about Capcom. The primer's Section III names catalogue conversion on recent releases as the binding constraint on the whole strategic pivot. Capcom publishes ten titles a quarter, Wilds sits outside that cut, and the constraint therefore cannot be tested at the frequency the condition implies. It is answerable at the full year, or whenever Wilds re-enters the ranking, and not before. Four of the seven conditions are held at Developing, and two of those are held there by that gap rather than by anything the company did.

Business performance, thesis evidence and observability are three separate things, and this quarter pulled them apart. Revenue looked excellent while recognition timing did part of the work. Catalogue share breached its prescribed band while the mechanism underneath became healthier. Wilds may be recovering or stalling and C1 reads identically either way.

Two conditions moved up from where the primer seeded them, and neither movement depended on the deferred revenue release. PC platform share was seeded Developing because the annual data showed a plateau, and the quarterly series does not. Media execution was seeded Dormant and now carries corroborating evidence on a licensed asset.

Two variables determined this quarter and neither sits in the condition set. Recognition timing is the larger, and it is now run as a standing overlay. Cash conversion is the second: operating cash flow converted 41.7% of operating profit in FY26/3 against a five-year range topping 100%, and Capcom publishes no cash flow statement with the first quarter, so it has no quarterly read at all. The thirteen-year growth streak is an accrual record and the cash record does not share its shape.

Framework Modification

The fifth condition's anchor is corrected. The primer states an FY26/3 operating margin of 39.6% and tests capital deployment discipline against it. The filing reports 38.54%. Measured against the primer's figure the FY27/3 plan of 39.52% would be a decline, and measured against the filing it is a recovery of just under one point. The condition is restated on the filed figure with immediate effect. Two related errors in the primer's Section I carry no conditional weight but are corrected for the record: net sales of ¥195,365m and operating profit of ¥75,295m rather than the ¥190.7bn and ¥75.5bn the body text gives, and an FY27/3 plan of +7.5% on sales rather than +10.1%.

The first condition's benchmark is proposed for refinement, not changed here. The primer tests Wilds against Monster Hunter Rise at 18.69m. Management now states the aim is to drive Wilds beyond Monster Hunter: World, which stands at 30.45m. Adopting that would raise the bar by 63% mid-cycle, and structural changes to the condition set belong to the FY27/3 restatement. It is logged. Until then C1 is graded against Rise, and the gap between the two benchmarks is itself information about how management reads the title's position.

What to Watch

Quick Start

Second quarter, reporting early November 2026. The deferred revenue balance stands at ¥598m against ¥9,065m in March, so previously deferred revenue can no longer materially flatter the print. A fresh deferral can still depress it, and Onimusha: Way of the Sword launches 4 September inside the quarter with a demo already released, which is exactly the event that creates one. Read the deferral line before the growth rate. The half-year is also when Japanese companies conventionally revise annual plans, so whether the ¥83.0bn holds after a first quarter that delivered 49.5% of it is the disclosure to read first.

Street Fighter film, 16 October 2026. Releases in the third quarter, so the first game-side read arrives with the third-quarter disclosure in late January 2027. Street Fighter 6 did not appear in the first-quarter top ten, which sets a low base to measure uplift from. Watch whether Capcom quantifies the response or describes it, because the Devil May Cry precedent was quantified.

Whether Monster Hunter Wilds re-enters the unit ranking. Its absence is the binding uncertainty in the memo. Re-entry at any level ends the censoring and makes the load-bearing condition testable again.

Amusement Equipments. Three machines and 36,000 units of a four-machine, 53,000-unit plan remain to be delivered after Biohazard RE:3 sold 17,000. The segment fell on both lines in the first quarter.

Currency. The FY27/3 plan assumes ¥140 to the dollar against a ¥159 close at FY26/3, with roughly 90% of units sold overseas. The gap between the planning rate and the realised rate is a swing factor the plan does not carry, in either direction.

Full-year disclosure, May 2027. The annual PC and console split, the full title ranking, and the cash flow statement all arrive together. Three of the framework's open questions are answerable only there.
